The chat is very hard to read when 2-4 people are talking. Letting the players choose a color can make it much more readable.

You mean like, for example, purple comic sans?

Blue and red are used for PMs and system messages, so letting users set color might be confusing. Would changing color of only the username be of any help?

Yes! Maybe restrincting the colors used for special messages.
